As with many other companies Golden Ocean Group Limited (NASDAQ:GOGL) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can’t fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company’s debt levels is to consider its cash and debt together.

See our latest analysis for Golden Ocean Group

What Is Golden Ocean Group’s Net Debt?

You can click the graphic below for the historical numbers, but it shows that Golden Ocean Group had US$1.15b of debt in September 2022, down from US$1.35b, one year before. On the flip side, it has US$129.3m in cash leading to net debt of about US$1.03b.

NasdaqGS:GOGL Debt to Equity History January 1st 2023

How Strong Is Golden Ocean Group’s Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Golden Ocean Group had liabilities of US$230.5m due within 12 months and liabilities of US$1.17b due beyond that. On the other hand, it had cash of US$129.3m and US$81.9m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$1.19b.

This is a mountain of leverage relative to its market capitalization of US$1.74b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

We’d say that Golden Ocean Group’s moderate net debt to EBITDA ratio ( being 1.6), indicates prudence when it comes to debt. And its strong interest cover of 15.5 times, makes us even more comfortable. On top of that, Golden Ocean Group grew its EBIT by 57% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Golden Ocean Group’s ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.

Finally, a business needs free cash flow to pay off debt; accounting profits just don’t cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Golden Ocean Group produced sturdy free cash flow equating to 69% of its EBIT, about what we’d expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

The good news is that Golden Ocean Group’s demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. But, on a more sombre note, we are a little concerned by its level of total liabilities. When we consider the range of factors above, it looks like Golden Ocean Group is pretty sensible with its use of debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot. Every company has them, and we’ve spotted 3 warning signs for Golden Ocean Group (of which 1 doesn’t sit too well with us!) you should know about.

When all is said and done, sometimes its easier to focus on companies that don’t even need debt.
